Definition

An externality exists when a person's actions affect others' welfare and the first party does not have an incentive to recognize this impact in decision-making, to that he or she does not account for all the costs and benefits in selecting actions. Because of this, externalities lead to inefficiencies. (Roberts, 2004, p 80)
